We DO know that dunmer can breed with other races. Remember that little scandel involveing Barenziah and the emperor?

Oh, yes, this is a certainty. It isn't any question as to whether elves can bred with men. This is known. In fact, these couplings are even more fertile than elf-on-elf couplings. It is the ability of orcs to reproduce with other races that represents the real question. And I don't think there is any hard answer to this.

Half Breeds
I completely agree. We should make half breeds. That would be awesome. Physical ability of a Kajiit and te Mental and Magical abilities of a Breton.
The question besides just the ability of them to mate but will they... The races in Morrowind don't exactly get along as it is. Not to mention with all of the interacial marraiges and people stealing the Kajiit brides and stuff... Kids that are not exactly legitimate... Old heads of family forbidding marriage...

Well, I would agree that the mixing of large groups of different "races" would produce a new "race", but in this case we are talking mostly about isolated cases. The result would probably be considered to be more like a "hybrid" than a member of a new "race", though I guess it isn't technically incorrect.
Although coupling between Khajiit and men/mer are not unheard of, it is not beleived that they are capable of producing offspring. The same goes for Argonians and (probably) Orcs.
Man/elf half-breeds are about all that you get. And these are relatively common.
